In the early 1900s, a young orphan named Pete flees his abusive adoptive hillbilly family, the Gogans. As Lena Gogan and company pursue him ("The Happiest Home in These Hills"), an unseen force, which Pete calls Elliott, knocks them into a mud pit. The next morning, Pete and Elliott, a green and purple dragon who has the power of invisibility, share breakfast ("I Love You, Too") and visit Passamaquoddy, a village where the unseen Elliott, performing clumsy antics, causes Pete to be labeled a source of ill luck. Lampie, the drunken old lighthouse keeper, stumbles out of a tavern and encounters Pete. A mischievous Elliott makes himself visible, and a terrified Lampie runs into the saloon to warn the townsfolk ("I Saw a Dragon"). In a seaside cave, Pete scolds Elliott for causing trouble. Just as they make up, Lampie's daughter Nora appears, having spotted Pete earlier. She says that due to the ongoing tides from the sea, that it's unsafe for Pete to stay, thus leaving Elliott to remain there. She offers him shelter at the lighthouse, and they talk ("It's Not Easy"). Pete learns the story of Nora's fiancé, Paul, whose ship was reported lost at sea the previous year. Pete promises to ask Elliott about Paul, and Nora accepts, believing Elliott to be an imaginary friend.

When Charlie Brown's baseball team loses the first Little League game of the season, he becomes convinced that he will never win anything. Linus encourages him to maintain a positive attitude and suggests that people learn more from losing. When Charlie Brown remains morose ("That makes me the smartest person in the world," he says), Linus assures him that he will eventually win at something...but then promptly makes a liar of himself by beating Charlie at a game of tic-tac-toe. That night, Snoopy has a nightmare about being shot down while fighting an aerial battle with an unshown enemy, and he takes over Charlie Brown's bed. When Charlie Brown stops at Lucy's psychiatric help booth, she prepares slides to show him all of his faults; the experience only leaves him more depressed. At a playground, Lucy jokingly suggests that Charlie Brown enter the school spelling bee. Linus, however, considers it a good idea and encourages him despite the jeers of Lucy, Patty, and Violet ("Failure Face").

They return to a casino riverboat on the bayou, which is formerly run by Charlie with his partner, a bulldog named Carface Caruthers. Not wanting to share the profits with Charlie, Carface persuades him to leave town with 50% of the casino's earnings. Charlie agrees, but is later intoxicated and murdered by Carface. He is sent to Heaven where a whippet angel named Annabelle (who was named in the sequel) tells him that a gold watch representing his life has stopped. He steals and winds it, sending Charlie back to Earth, but is told that if he dies again, he will go to Hell. After reuniting with Itchy, they discover that Carface is holding an orphan girl named Anne-Marie (presumably kidnapped from the orphanage by Carface), who has the ability to talk to animals and gain knowledge of a race's results beforehand, allowing Carface to rig the odds on the rat races and become rich. On the streets of Fifth Avenue, an orphaned kitten named Oliver is left abandoned after his fellow orphaned kittens are adopted by passersby. Wandering the streets by himself in search of someone to adopt him, Oliver meets a laid-back dog named Dodger who assists the kitten in stealing food from a hot dog vendor named Louie. Dodger then flees the scene without sharing his bounty with Oliver. Oliver follows Dodger all throughout the streets until he eventually arrives at the barge of his owner, a pickpocket named Fagin, along with his meal, to give to his friends: Tito the Chihuahua, Einstein the Great Dane, Rita the Saluki and Francis the Bulldog. Oliver sneaks into their home, located below the city's docks, and is discovered by the dogs. After a moment of confusion, Oliver is then received with a warm welcome. Fagin, owner of the dogs, comes in and explains that he is running out of time to repay the money he borrowed from Sykes, a ruthless shipyard agent and loan shark. Sykes tells Fagin the money must be paid in three days, or else. Sykes' Dobermans Roscoe and DeSoto attack Oliver but the cat is defended by Fagin's dogs. Immediately thereafter, a depressed Fagin returns to the barge, lamenting that he has only three days to find the money he owes Sykes. After the dogs cheer him up, Fagin is introduced to Oliver, and, considering that they all need help, accepts him into the gang.
