After returning home from South Korea to great acclaim, three members of the U.S. National Karate Team (Tommy Lee, Alex Grady, and Travis Brickley) set up their own martial arts studio in Las Vegas. Unbeknownst to his friends, however, Travis has been competing at "The Coliseum", a brutal underground fighting arena run by a shady promoter named Weldon (Wayne Newton), whose protégé Brakus (Ralf Möller) is the owner and undefeated champion. Though the rules of the Coliseum state that a challenger must defeat three of its "Gladiators" in order to face Brakus, Travis wastes little time in challenging Brakus outright. A group of martial arts and combat masters are invited to a fighting contest, "Dead or Alive", on an isolated island within an advanced complex, with the ultimate prize of $10 million. Among the competitors are Kasumi, a shinobi ninja-princess looking for her brother Hayate (who was competing in the last tournament), Tina, a professional wrestler setting out to prove she has more potential (complicated by her father Bass being one of the contenders), Christie, a master thief and assassin, her treacherous partner Maximillian ‘Max’ Marsh, and Hayabusa, a friend of Kasumi and Hayate who follows Kasumi to keep her safe, using the invitation to DOA for this. A final competitor is Helena Douglas, daughter of the tournament’s late founder. When they arrive, they are monitored by the island’s supervisor, Dr. Victor Donovan, who, aided by egghead Weatherby, is gathering data (using injected nano-sensors) from the fights for some mysterious project. To add to the situation, an assassin from Kasumi's colony, named Ayane, has followed Kasumi to kill her and wipe away the disgrace the princess has caused to the clan.

Lee Reyes plays Hiro, Master Tetsu's (Pat Morita)'s grandnephew, who is the last of the true ninja. His granduncle sends him to apprentice under Joe Kastle, (David Bradley), who is the American Ninja, to gain experience. Hiro cares only for his Game Gear and has little interest in the ways of the ninja. Joe in addition to being the American Ninja also owns a boat. In order to meet the American Ninja, Lisa (Anne Dupont) "varnishes" his boat when in fact she was asked to "tarnish" it. While having dinner Lisa is kidnapped by Viper (James Lew) and a host of multi-colored ninjas, and so the American Ninja and Hiro sneak onto a plane to Venezuela to save her. It is revealed that Lisa is the daughter of a scientist, under the employ of Glock (Clement von Franckenstein), who is being forced to develop a nerve gas for a Latin American despot. Before the American Ninja and Hiro can rescue Lisa and her father from "Viper", the mysterious ninja that appears and reappears with a puff of smoke, the American Ninja must reawaken the ancient ninja tradition within Hiro with a 5-minute training montage. Viper is defeated in a climactic airplane battle scene, and Joe returns to Los Angeles to kiss Lisa on the bow of his boat.
