George Banks (Steve Martin) is the owner of an athletic shoe company in San Marino, California, whose 22-year-old daughter, Annie (Kimberly Williams), returns from Europe, telling them she is engaged to Bryan MacKenzie (George Newbern), a man from an upper-class family from Bel-Air, despite them only having known each other for three months. The sudden shock turns the warm reunion into a heated argument between George and Annie, but they quickly reconcile in time for Bryan to arrive and meet them. Late one night in December, a young boy named Derek Quinn (William Thorne) hears the doorbell ringing and goes downstairs and finds a Christmas present that has been addressed to him on the porch. His father Tom (Van Quattro) reprimands him for being up so late and opening the door, sending him off to bed. Instead Derek watches from the stairs as his curious father opens the gift. Finding a musical orb shaped like Santa Claus in the box he activates it, causing it to strangle him with retractable cords; as Tom struggles he slips and falls onto a fireplace poker, his impaled body being found by his wife Sarah (Jane Higginson) a few moments later.

The sequel picks up on Christmas Eve some years after the first one, with Ricky Caldwell, the 18-year-old brother of the first film's killer, is now being held in a mental hospital, awaiting trial for a series of murders that he committed. Shermer, Illinois, is a fictitious suburb of Chicago. There, nerdy social outcasts Gary Wallace (Anthony Michael Hall) and Wyatt Donnelly (Ilan Mitchell-Smith) are publicly humiliated by Ian (Robert Downey, Jr.) and Max (Robert Rusler) after they are seen swooning over two girls who happen to be their girlfriends. Dejected and disappointed at their direction in life and wanting more, Gary convinces the uptight Wyatt that they need a boost of popularity in order to get their crushes, Hilly (Judie Aronson) and Deb (Suzanne Snyder), away from Ian and Max. Alone for the weekend with Wyatt's parents gone, Gary is inspired by the 1931 classic Frankenstein to create a virtual girl using Wyatt's computer; infusing her with everything they can conceive to make the perfect dream girl. After hooking electrodes to a doll and hacking into a government computer system for more power, a power surge creates Lisa, a beautiful and intelligent woman with seemingly endless powers. Promptly, she conjures up a Cadillac convertible to take the boys out to a bar, using her powers to manipulate people into believing Gary and Wyatt are of age. The boys come up with the name Lisa (Kelly Le Brock), based upon a failed romantic experience of Gary's that ended with Lisa kicking him in the testicles.

In 1971, on a visit to his institutionalized grandfather, who warned 5-year-old Billy Chapman that Santa Claus punishes the naughty, his family happens to come across a man in a Santa Claus outfit seemingly having car trouble. The man - actually a criminal who has just used that disguise to rob a liquor store after he kills a man and escaped - pulls a gun and mercilessly kills Billy's father in front of him and his infant brother Ricky, then slits their mother's throat with a switch blade, leaving the children alive. Three years later, Billy and Ricky are celebrating Christmas in an orphanage run by Mother Superior, a strict disciplinarian, who persistently strikes children who misbehave and considers punishment for their wicked actions as a good thing. Sister Margaret seems to be the only one who sympathizes with the children, trying to get Billy to open up and play with the children, but they are constantly under Superior's scrutinizing eye and they regularly end up getting punished.

Bo Hooper (Lewis), a clown, finds himself unemployed when the circus where he works suddenly closes. Will Kane returns to the town of Hadleyville, a year after the events of High Noon, and finds that the town is now in the hands of a corrupt marshal and his two aides. J.D. Ward, the man that replaced Kane as marshal, is a tyrant who shoots up the horses Will has just purchased. Ward is after Ben Irons and his men in order to get the bounty on them, even though Ward knows they are innocent. Ben gets away. Ward pursues him, and Kane decides to help Ben. Ben dies from a gunshot wound. Ward is going to arrest Kane for helping Ben, but the town rallies together and issues a warrant for Ward's arrest. Kane then again puts on the tin star (that he threw on the ground at the end of the 1952 original movie) and shoots Ward to death.
