Lynn was married to Paul, but they split up on bad terms, and Lynn took custody of their daughter Alice while Paul got their son Dylan. Years later, now that Dylan is getting married, Lynn is attending the wedding at her parents' estate, with her younger sons Elliot and Ben in town. Elliott is a cynical substance abuser and Ben prefers to look at life through a camera than confront the world head on. Meanwhile, Alice deals with her anxieties through cutting; Dylan has only infrequent contact with Lynn; Lynn is fearful of Paul and his second wife Patty; Lynn's mother, Doris, blames her daughter for her family's many troubles; and her father, Joe, is in poor health and hardly cares about what's happening around him. To the surprise of no one, all this has left Lynn an emotional wreck, and she's not sure just how she's going to get through the day.

The film begins with GloboTech Industries acquiring the Heartland Toy Company. CEO Gil Mars tells remaining toy designers Larry Benson and Irwin Wayfair to develop actual live-action toys capable of "playing back". Mars selects Larry's action figures, the Commando Elite, for the project and Irwin's educational toys, the Gorgonites, for their enemies. After Mars sees a commercial showing the toys doing activities they are incapable of doing, he accuses them of false advertising, saying Globotech delivers on what it promises. Mars then orders Benson to have the toys on the shelves in three months acting just as they do in the commercial or get fired. Faced with such a tight deadline, Benson forgoes safety testing, then uses Irwin's password and chooses GloboTech's overly powerful, X1000 intelligent AI munitions microprocessor integrated circuit to control the toys.

Again, this is a dream of J.R. Ewing's (Larry Hagman). Bobby and Sue Ellen now own Ewing Oil, and J.R., who seized control of West Star Oil from Carter McKay (George Kennedy) in J.R. Returns wants to regain the company. This would give him control of the top two independent oil companies in Texas. Frank Drebin (Leslie Nielsen) has retired from Police Squad and lives a basically happy life with his wife, Jane Spencer-Drebin (Priscilla Presley). It remains "basically happy" because police work has been Frank's meaning of life, and he feels unhappy about not being able to legally take on criminals anymore. Additionally, Jane tries to push him into siring a child, but Frank does not have the courage to go through this yet. It comes as a blessing to him when his old friends Ed Hocken (George Kennedy) and Nordberg (O.J. Simpson) come by and ask for his help in an investigation. The Police Squad has caught wind that a well-known bomber named Rocco Dillon (Fred Ward), who is currently incarcerated, has been hired by a terrorist (Papshmir, known from the first movie) to conduct a major terrorist act against the United States. An important contact, Tanya Peters (Anna Nicole Smith), Rocco's girlfriend, proves to be a dead end, so Drebin is asked to join Dillon undercover in prison, befriend him, and then leak details of the plan to his colleagues. However, the first part of the mission – by pure accident – proves to be extremely taxing; Jane becomes frustrated both at Frank's sudden unwillingness to engage in his marital duties and the suspicion that he is doing police work again, and storms out of the house.
