A young boy, Danny McKay, stays with his grandmother while his parents are away. The grandmother gives him a journal written by his grandfather when the latter was a teenage boy. It relates how he, Jacob McKay, travelled with his parents and younger brother Toby in a covered wagon on the way to California to seek a better life. Somehow they become separated from the wagon train that they originally joined up with and become stranded in the Rocky Mountains. While they are sleeping, an enormous bear appears and rummages through the wagon, scaring off their mules and livestock and scatters their possessions. The axle of the wagon is broken in the process and the father, John McKay, decides to build a shelter where they presently are as it would take too long to fix the axle and winter is about to arrive. Also, the mother Emma is heavily pregnant with their third child. Jacob and Toby are sent to look for food and come across a lodge owned by an old Sioux medicine man Dark Wind. Having read about the Indians in books, Jacob and Toby fear for their lives when the old man appears but are quickly re-assured by the fortuitous arrival of mountain man Abner Murdock, who understands the Sioux language and acts as interpreter. Both Murdock and Dark Wind share a meal with the McKays, and Dark Wind regales them with the story of the great bear known by the Sioux nation as Walking Thunder, with whom he shares a kindred spirit, and who had dominion over the land in which they live.

The film is set during 1941 (in contrast to Puppet Master 1 establishing that Toulon committed suicide in 1939, and should've been 1938) in World War II Berlin. A scientist named Dr. Hess is forced by the Nazis, especially his Gestapo liaison Major Kraus, to create a drug capable of animating corpses to use as living shields on the battlefield after losing too many on the Eastern Front. But, Dr. Hess cannot get it right: While the corpses do reanimate, they have a tendency towards mindless violence. In a small theater downtown, Andre Toulon has set up a politically satirical puppet show for children, starring a six-armed American Old West puppet named Six Shooter, who attacks an inanimate reconstruction puppet of Adolf Hitler. The show is, next to a crowd of children, also attended by Lt. Erich Stein, Kraus' driver. After the performance, Toulon and his wife Elsa feed the puppets with the formula which sustains their life force, but they are watched by Stein, who informs his superior the next morning. Hess, genuinely fascinated by the formula, wants Toulon to freely share the secret with him, but Kraus wants to take Toulon in for treason.

The film continues the saga of two genetically altered life forms turned loose. One is a super-intelligent golden retriever with an uncanny ability to communicate and reason. The other is a hybrid monster, a non-human assassin created to track the dog and destroy all who come in contact with it. The golden retriever finds and befriends a fugitive from the Marine Corps (Marc Singer). The clever dog prompts the Marine captain to call an animal psychologist from the top secret laboratory where the genetic manipulation occurred. Together with this trusted psychologist (Tracy Scoggins), they attempt to elude the murderous monster and the gory trail of death closing in on them.

The book, written by an architect named Varelli, reveals that the three dwell inside separate homes that had been built for them by the architect in Rome, Freiburg, and New York. Rose suspects that she is living in one of the buildings and writes to her brother Mark (McCloskey) in Rome, urging him to visit her. Using clues provided in the book as a guide, Rose searches the cellar of her building and discovers a hole in the floor which leads to a water-filled ballroom. On questioning Billy tells them that he bought the hashish from a taxicab driver, and offers to help the police track him down in exchange for his release. Billy goes with the police to a nearby market and points out the cab driver, but when they go to arrest the cabbie, it becomes apparent that the police have no intention of keeping their end of the deal with Billy.
