Shortly after the events of the previous film, Tiffany (Jennifer Tilly), a former girlfriend and accomplice of serial killer Charles Lee Ray (voice of Brad Dourif), acquires the remains of Chucky from a police evidence locker after bribing and then murdering a police officer with access to the locker. Assuming that Ray's soul still inhabits the doll, Tiffany takes it back to her place. She crudely stitches Chucky back together and reenacts the voodoo ritual which instilled Ray inside the doll ten years ago.

Dr. Alex Cross (Tyler Perry) is a psychologist and police lieutenant who lives in Detroit with his wife, Maria (Carmen Ejogo), their children, Damon and Janelle, and his mother Nana Mama. He also frequently visits a prisoner, Pop-Pop, who is serving time for a murder. Cross knows Pop-Pop's uncle, Daramus Holiday, committed the murder and framed her, but she refuses to tell the truth. Taking place almost a year after The Dream Master, Alice and Dan have now started dating and there is no sign of Freddy Krueger. One day, while in the shower, she sees herself at a strange asylum. After being shot down by police at the end of the previous film, the infamous Santa Claus Killer Richard "Ricky" Caldwell has been left comatose for six years, with a transparent dome being affixed to his head by the doctors in order to repair his damaged skull. Wanting to contact Ricky, the eccentric Dr. Newbury begins using a blind clairvoyant girl named Laura Anderson to try reach out to him. One Christmas Eve, after a particularly traumatic session with Newbury, Laura begins to regret her participation in his experiment, but Newbury tries to convince her to keep trying, saying that they can talk more after Laura returns home from visiting her grandmother over the holiday. After Laura is picked up from the hospital by her older brother Chris, a drunk hospital employee dressed as Santa Claus wanders into Ricky's room and begins taunting him, rousing Ricky back to consciousness. Killing the Santa impersonator Ricky escapes from the hospital, taking a letter opener with him after killing a receptionist as well.

In 1978, Mary Mattock has her first period, and due to menstrual psychosis, murders her parents with a hatchet. Deemed mentally unfit, Mary is placed in Kings Park Psychiatric Center, where she is raped and impregnated by a guard in 1989. This incident is covered up, and after being told her child was a stillbirth, Mary goes on a rampage through the hospital. The police find Mary wandering the grounds, and open fire on her after she throws the severed head of her rapist at them, ending her killing spree. "Mary Hatchet" subsequently becomes a folklore figure, with local youngsters celebrating the Mischief Night-esque "Blood Night" in her name.

Six years after the events of the previous film, Glen, the kind and gentle son of Chucky and Tiffany, has a nightmare in which he murders a little girl's parents. In reality, he is living a life of embarrassment and abuse as a ventriloquist's dummy from his own point of view. Desperate to know his parents, Glen tracks Chucky and Tiffany down to Hollywood, where they are first shown killing a man who is dressed as Santa Claus for a movie. Upon tracking down his mom and dad, who are now dummies in one of Jennifer Tilly's films, Glen uses a voodoo amulet to bring them back to life. When Chucky (voice of Brad Dourif) finds out that Glen is his child, he faints, while Tiffany is ecstatic and hugs her child. Tiffany and Chucky argue over whether Glen is male or female, due to his lack of genitals (though he is clearly a male). Chucky decides to continue labeling him as a boy, whereas Tiffany labels him as a girl, calling him "Glenda".

A disoriented man climbs up into the attic of a sorority house while the occupants hold a Christmas party. Jess Bradford (Olivia Hussey) receives an obscene phone call from "the moaner", a man who has recently been calling the house. After she calls sorority friends Barb Coard (Margot Kidder), Phyllis Phyl Carlson (Andrea Martin), Clare Harrison (Lynne Griffin) and the several other girls to listen, he starts saying perverted things to them, until Barb provokes the caller, to which he replies, "I'M GOING TO KILL YOU." Jeffrey Beaumont (Kyle MacLachlan) returns to his logging home town of Lumberton, North Carolina from Oak Lake College after his father suffers a near-fatal stroke. While walking home from the hospital, he cuts through a vacant lot and discovers a severed ear. Jeffrey takes the ear to police detective John Williams (George Dickerson), through whom he reacquaints with the detective's daughter, Sandy (Laura Dern). She tells him details about the ear case and a suspicious woman, Dorothy Vallens (Isabella Rossellini), who may be connected to the case.
