Crime is on the run as the newly formed Justice League keeps Metropolis safe and this makes evil genius Lex Luthor very unhappy. Together with Black Manta, Sinestro and a gang of ruthless recruits, Lex builds his own league and declares them the Legion of Doom.

Jamie Benjamin is a misfit 12-year-old boy, whipping boy of his classmates, of the other kids of the city, and of the grandmothers who live in his small town. When he encounters other people, they tease and ridicule him. His only friend is a stuffed bear named Teddy, with whom he regularly holds conversations. The audience hears Teddy's voice as he talks to Jamie.

A violent thunderstorm strands six people in the gothic English countryside including little Judy, who's traveling with her distant, uncaring father, David Bower, and her callous, arrogant stepmother Rosemary. They are accompanied by an amiable, mild-mannered businessman Ralph, who has given a ride to Isabel and Enid, two British punk rock girls who are hitchhiking. They all wind up at a mansion inhabited by Gabriel and Hilary Hartwicke, a kindly elderly people who appear to be toy makers; their house literally abounds with dolls, puppets, and other beautifully detailed toys. They give Judy a new doll, Mr. Punch, after she had been forced to give up her old teddy bear by her cruel stepmother before they arrived at the house. The Hartwickes invite the stranded travelers to join them for dinner and stay as guests until the storm ends.
In 1939 Bodega Bay, California, an old puppeteer named Andre Toulon is putting the finishing touches on a living puppet named Jester. A living oriental puppet, named Shredder Khan, stares out of the window for Blade. Meanwhile, Blade scouts the grounds of the Bodega Bay Inn that Andre is staying. Two Nazi spies get out of a car and head for Toulon's room but Blade beats them there and Andre puts Blade, Jester and Shredder Khan into a chest with the Indian puppet, named Gengie, before hiding the chest in a wall panel. As the Nazis break down the door, Toulon shoots himself in the mouth with a pistol.
The film begins in 1991, when Shady Oaks, a cemetery in the backyard of the Bodega Bay Inn. We see Pinhead digging Andre Toulon's grave. Pinhead opens up the coffin, climbs out, and pours a vial of the potion on the skeleton, with Tunneler, Leech Woman, Blade and Jester watching. After pouring the formula, the skeleton raises its arms, indicating that Andre Toulon is alive again. A few months later, a group of parapsychologists, led by Carolyn Bramwell (Elizabeth Maclellan), are sent to the hotel to investigate the strange murder of Megan Gallagher and the lunatic ravings of a now insane Alex Whitaker. It is explained that Megan's brain was extracted through her nose (by Blade), and Alex, suspected of the murder, is now locked up in an asylum. While at the asylum, he begins to experience terrible seizures and premonitions.
The film is set during 1941 (in contrast to Puppet Master 1 establishing that Toulon committed suicide in 1939, and should've been 1938) in World War II Berlin. A scientist named Dr. Hess is forced by the Nazis, especially his Gestapo liaison Major Kraus, to create a drug capable of animating corpses to use as living shields on the battlefield after losing too many on the Eastern Front. But, Dr. Hess cannot get it right: While the corpses do reanimate, they have a tendency towards mindless violence. In a small theater downtown, Andre Toulon has set up a politically satirical puppet show for children, starring a six-armed American Old West puppet named Six Shooter, who attacks an inanimate reconstruction puppet of Adolf Hitler. The show is, next to a crowd of children, also attended by Lt. Erich Stein, Kraus' driver. After the performance, Toulon and his wife Elsa feed the puppets with the formula which sustains their life force, but they are watched by Stein, who informs his superior the next morning. Hess, genuinely fascinated by the formula, wants Toulon to freely share the secret with him, but Kraus wants to take Toulon in for treason.

Judith Gray (Tracy Scoggins) and Matt Cable (Jeff Weston)—two police officers who are dating—wait at the Toyland Warehouse to arrest illegal gun dealers Lincoln and Guy Hesse (Barry Lynch). Judith tells Matt about a strange dream she has been having: Two boys—one good, one bad—playing war. She also reveals that she is pregnant. The confrontation with the gun dealers ends with Matt shooting Hesse, and Lincoln killing Matt. Lincoln and Hesse hide inside the Toyland Warehouse and split up; Judith goes after Lincoln.
The film begins with Brick Bardo (Tim Thomerson, from Dollman) hitchhiking to get to the town of Pahoota, where he tries to find a girl named Nurse Ginger (Melissa Behr, who was shrunken to 11 inches in Bad Channels), to prove to her that she is not alone. Meanwhile, the film cuts to Judith Grey (Tracy Scoggins from Demonic Toys), who has a nightmare about the events that happened in the previous film a year before. Ever since the events that took place a year before, Judith has been watching the Toyland Warehouse, believing that the toys are still alive. Meanwhile, a drunken bum (R.C. Bates) enters the warehouse to shelter from the rain, and starts to mess around with a clown tricycle, until he gets knocked in the head with a box of toys, causing him to hit his head on the ground, killing him. However, his blood continues to flow over to the place where the demon was buried, and brings back: Baby Oopsy Daisy, Jack Attack, and Mr. Static, but Grizzly Teddy is replaced by a new toy named Zombietoid - a blonde GI Joe action figure with a sword as a weapon.
