Rafi (Uma Thurman) is a recently divorced, 37-year-old career woman from Manhattan who becomes romantically involved with David (Bryan Greenberg), a talented 23-year-old Jewish painter from the Upper West Side. Rafi shares all her secrets with her therapist Lisa (Meryl Streep) who, unbeknownst to Rafi, is David's mother. Lisa, supportive of Rafi's relationship with a younger man, discovers the connection and finds herself not only faced with the ethical and moral dilemma of counseling David's girlfriend, but also the reality that she feels differently about the relationship now that she knows her son is involved. The time is the early-to-mid-1960s, the height of the Cold War between the United States and the Soviet Union. An unknown aircraft approaches North America from Europe. American bombers of the Strategic Air Command (SAC) are scrambled to their fail safe points near Russia. The bombers have orders not to proceed past their fail safe points without receiving a special attack code. The original "threat" is proven to be innocuous and recall orders are issued. However, due to a technical failure, the attack code is transmitted to Group Six, which consists of six Vindicator supersonic bombers and four escort fighters. Colonel Grady, the head of the group, tries to contact Omaha to verify the fail-safe order (called Positive Check), but due to Soviet radar jamming, Grady cannot hear Omaha. Concluding that the attack order and the radar jamming could only mean nuclear war, Grady commands Group Six towards Moscow, their intended destination.

Doug (Tom McHugh) and Skeeter (Fred Newman) discover a Monster (Frank Welker) that lives in Lucky Duck Lake. Believing in his evil deeds, they are scared of him at first, but later on, they find him to be nice. Despite this, however, the monster is proof that Bill Bluff (Doug Preis) is polluting the lake, and this fact created this monster. The Monster almost eats the book Moby Dick, but Skeeter stops him and says, "Stop! You almost ate Herman Melville! You don't eat books, that is a NO!" and the monster returns it to them as an apology, so they name him Herman Melville. Unfortunately for them, all of this commotion with the monster makes Doug forget that he was supposed to meet Patti (Constance Shulman) at Mr. Swirly's (Bruce Bayley Johnson). When he remembers this at the last minute, he runs to Swirly's as fast as he can using the quickest shortcuts that he knows. Once he gets there, Patti is nowhere to be seen. He asks Mr. Swirly if he's seen her, and he says the she was here for a while and looked very upset, and then left with a guy who kept talking about his big plans for a dance. When Doug heard this, he knew that this guy was no one else but Guy Graham (Guy Hadley), a snobby upper class man who wants Patti. Meanwhile, Roger (Chris Phillips) and the AV nerds are building a robot (Eddie Korbich) to kidnap Herman, but when they build the robot it acts like Roger's babysitter.

Respected anthropologist James Krippendorf (Richard Dreyfuss) and his wife, Jennifer (Barbara Williams), bring their three children along during their much-enjoyed search in New Guinea for a lost tribe. The search fails, despite the family's best efforts. After Jennifer's death back in the U.S., James falls into academic stagnation, having spent all his foundation grant money raising the children as a single parent. Scheduled to lecture at a college and fearful of being charged with misuse of grant funds, James concocts an imaginary tribe, the Shelmikedmu, using the names of his children as a basis. He later fakes a 16 mm "documentary" film, casting his children as tribe members and superimposing footage of a legitimate New Guinean tribe so as to enhance the illusion.

Frank Drebin (Leslie Nielsen) has retired from Police Squad and lives a basically happy life with his wife, Jane Spencer-Drebin (Priscilla Presley). It remains "basically happy" because police work has been Frank's meaning of life, and he feels unhappy about not being able to legally take on criminals anymore. Additionally, Jane tries to push him into siring a child, but Frank does not have the courage to go through this yet. It comes as a blessing to him when his old friends Ed Hocken (George Kennedy) and Nordberg (O.J. Simpson) come by and ask for his help in an investigation. The Police Squad has caught wind that a well-known bomber named Rocco Dillon (Fred Ward), who is currently incarcerated, has been hired by a terrorist (Papshmir, known from the first movie) to conduct a major terrorist act against the United States. An important contact, Tanya Peters (Anna Nicole Smith), Rocco's girlfriend, proves to be a dead end, so Drebin is asked to join Dillon undercover in prison, befriend him, and then leak details of the plan to his colleagues. However, the first part of the mission – by pure accident – proves to be extremely taxing; Jane becomes frustrated both at Frank's sudden unwillingness to engage in his marital duties and the suspicion that he is doing police work again, and storms out of the house.

Bob Wiley (Murray) is a good-natured man with great work ethic, but he suffers from multiple phobias and is divorced because his ex-wife is a fan of Neil Diamond. He feels good about the results of an initial session with Dr. Leo Marvin (Dreyfuss), a New York psychiatrist with a huge ego, but is immediately left on his own with a copy of Leo's new book, Baby Steps, when the doctor goes on vacation to Lake Winnipesaukee, New Hampshire for a month. Unable to cope, Bob follows Leo to his vacation home. Leo is annoyed because he does not see patients on vacation but, seeing how desperate Bob is, he gives Bob a prescription telling him to "take a vacation from his problems." Bob seems to have made a breakthrough, but the next morning shows up at Leo's house again and says that he decided to take a vacation both in spirit and in fact. He is staying on at Lake Winnipesaukee as a guest of the Guttmans, a couple who own a coffee shop and are more than happy to have Bob as their guest and encourage him to be around Leo, as they hold a grudge against him for purchasing the lakeside home they had been scrimping and saving for years to buy.

Ruth is a frumpy, overweight wife and mother, who tries desperately to please her husband Bob, an accountant trying to boost his business. After Bob meets Mary Fisher, a romance novelist, at a dinner party, they begin an affair. Ruth, aware of the affair, confronts Bob while his parents are visiting, and Bob leaves her. As he packs his suitcase, he says his assets are his home, his family, his career, and his freedom. Angry, Ruth vows revenge on him and Mary. Ruth writes a list titled "Bob's Assets", with the four assets that Bob stated. She crosses off each one when it is destroyed. With Bob away at Mary's and the kids at school, she sets the house on fire, which is destroyed in a gigantic explosion. She drops the children off with Bob (now living with Mary) and tells him that she will not be returning. However, she is still working behind the scenes to destroy Bob's remaining assets. It is revealed that Bob's second asset, his family, is being destroyed, too, as Mary's selfish refusal to learn how to be a mother causes tension in her relationship with Bob.

Michael Dorsey (Dustin Hoffman) is a respected but perfectionist actor. Nobody in New York wants to hire him anymore because he is difficult to work with. In desperation, and as a result of his agent telling him that "no one will hire you", he dresses as a woman, auditions as "Dorothy Michaels" and wins the part. Michael plays his character as a feisty, feminist administrator, which surprises the other actors and crew who expected Emily to be (as written) another swooning female in the plot. His character quickly becomes a television sensation.
