Set two years after the first film, in the Spring of 1974, Vada Sultenfuss (Anna Chlumsky) goes on a quest to learn more about her deceased biological mother. In the summer of 1972 in Madison, Pennsylvania, Vada Sultenfuss is an 11-year-old tomboyish girl and a hypochondriac. Vada's father, Harry Sultenfuss, is an awkward widower who does not understand his daughter, so he constantly ignores her. His profession as a funeral director, for which the Sultenfuss' residence serves as a funeral parlor, has led Vada to develop an obsession with death. Vada regularly tends to her invalid grandmother Gramoo, who suffers from Alzheimer's disease and whose wandering mind likewise affects Vada. Harry's brother Phil, who lives nearby, also stops by frequently to help out the family.

Dr. Jeff Weitzman (Dennis Boutsikaris) is a psychologist working in a sanitarium in New Jersey. His primary patients are Billy, Henry, Jack and Albert. Billy (Keaton) is the most normal of the group and their unofficial leader, though he is a pathological liar with delusions of grandeur and violent tendencies. Henry (Lloyd) is obsessive/compulsive and he has deluded himself into thinking he is one of the doctors at the hospital, often walking around with a clipboard, lab coat and stethoscope. Claude Eastman (Dudley Moore) is a composer and the conductor of a prestigious symphony who has recently married beautiful Daniella (Nastassja Kinski), a much younger woman. Judy Benjamin (Goldie Hawn) a 28-year-old whose lifelong dream is to "marry a professional man", joins the U.S. Army after her new husband (Albert Brooks) dies on their wedding night during sex. Lewis Tater (Jeff Bridges), a 1930s-era aspiring novelist who harbors dreams of becoming the next Zane Grey, decides to leave his family home in Iowa to go to the University of Titan in Nevada so he can soak up the western atmosphere. Car thief Dick Kanipsia gets a parole from a penitentiary. He intends to go straight, but first he goes directly to see an old friend, Harry Moss, only to be shocked to see Harry get shot.
