The "Minutemen", a team of costumed crime fighters, was formed in 1939 in response to a rise in costumed gangs and criminals; the "Watchmen" was similarly formed decades later. Their existence has dramatically affected world events: in particular, Doctor Manhattan's superpowers help the United States win the Vietnam War, resulting in President Richard Nixon being reelected. Doctor Manhattan gives the West a strategic advantage over the Soviet Union, which by the 1980s threatens to escalate the Cold War into a nuclear war. During that time, growing anti-vigilante sentiment in the country leads to masked crime-fighters being outlawed. While many of the heroes retire, Doctor Manhattan and the Comedian operate as government-sanctioned agents, and Rorschach continues to operate outside the law.

Richard Ricci, who worked for the Smarts until he was fired when jewelry went missing, is arrested for a parole violation and the police think suspect his involvement in Elizabeth's disappearance. Emmanuel subsequently tries to kidnap one of Elizabeth's cousins, but is unsuccessful. The Smarts learn Ricci has had an aneurysm and is now brain dead. After this the Mom gives up hope, the story fades into the background and the police stop looking for Elizabeth. At one point, Mary Katherine realizes that it was Emmanuel who took Elizabeth, but the police do not pursue this lead. Ed appears on the TV show America's Most Wanted and tells host John Walsh in confidence about this new information. When Walsh reveals it on Larry King Live, the Smarts publish a sketch of Emmanuel, who is later identified as Brian David Mitchell. After having taken her to San Diego, Mitchell returns to Salt Lake City with his wife and Elizabeth. The film's story is roughly based on Hans Christian Andersen's story "The Snow Queen" but features a number of significant changes. Most prominently are that Gerda and Kai are openly romantically attached to each other, instead of simply being best friends. Another significant change is that the opening and ending portions of the film take place in a modern "realistic" setting, while Gerda and Kai's adventures are dream-like and surreal. It is never explained whether the events experienced by Gerda and Kai really took place.
