A decade after the events of the first film, Dr. Arthur Neuman is giving a tour of the hall of Norse mythology in Edge City Museum. When Dr. Neuman reaches the part concerning Loki's mask, a man in black becomes increasingly anxious. Dr. Neuman mentions that Loki created the mask and unleashed it on Earth, and that those who wear the mask would have the powers of Loki. When Dr. Neuman mentions that Odin punished Loki with imprisonment, the stranger becomes very angry and transforms, revealing himself to be Loki. The tourists panic and flee, but Dr. Neuman stays to argue with the angry god. Loki takes the mask, but realizes it is a fake. In anger, he removes Dr. Neuman's still talking face from his body and puts it on the mask stand, before getting rid of the guards and storming out of the museum in a whirlwind of rage.

Paul Tannek, (Jason Biggs) a small-town, intelligent kid from Upstate New York is accepted into NYU on an academic scholarship. Trying to follow the advice of his father (Dan Aykroyd) he tries to gain friends by trying to be polite and interested in others. His attempts are noticed by his new roommates Chris (Thomas Sadoski), Adam (Zak Orth) and Noah (Jimmi Simpson), three rich, spoiled, obnoxious city boys who consider his polite behavior, small-town background and determination to education lame and brand him a loser. To salvage their reputation the trio concoct a false story to the housing administration about Paul's attitude and have him thrown out of the dorm. Paul takes residence in a veterinary hospital. Chris meets Paul and again concocts another story about how they were trying to help him as a ploy for Paul to let them use the hospital to throw parties since a resident at the dorm fell into sickness due to excessive alcohol, forbidding them to hold any parties thereon.

The film is told entirely in retrospect, from a veteran of the American Civil War who may already have been executed. During the war, his job was to play music for a general who decided, in the soldier's words, "where hundreds of men would die." He has come home from the war skeptical about the meaning of life (or that there is a meaning), and trying to search for answers. He attempts to express his thoughts and doubts to his wife Becky, but she remains unconvinced that life is horrible and thinks he is crazy and going to hell. Convinced that people have come to have too much influence over art, he tries to play music not written by people by drawing music lines on his glasses and playing the stars as if they were notes. Set after the events of the first film, Babe (now voiced by Elizabeth Daily) and his master, farmer Arthur Hoggett (James Cromwell), are given a welcome home parade after Babe's success as a "sheepdog". One day, Babe inadvertently causes an accident to befall Arthur, who ends up in the hospital. Esme is unsuccessful tending the farm on her own. A few days later, two men from the bank tell her she and Arthur have not paid their rent on time, and at the end of the month, Esme and Arthur will soon be evicted from their farm. Thurgood Jenkins and his friends Brian and Scarface are forced into selling marijuana stolen from the lab where Thurgood works as a "master of the custodial arts" (janitor). They do this in order to bail their friend Kenny out of jail for $100,000 after he accidentally kills Buttercup, a diabetic police horse, by feeding it junk food. Their business, named Mr. Nice Guy in honor of their good-natured incarcerated friend, becomes immensely popular, even attracting famous clientele. Thurgood's personal life is ruined once his adamantly anti-drug girlfriend, ironically named Mary Jane Potman, discovers that he is Mr. Nice Guy.

Thousands of former employees are outraged with military businessman R.J. Hacker (G. D. Spradlin), who had closed down his weapons manufacturing plant, Hacker Dynamics. At a conference held at the former plant, he pins the blame for the shutdown of his business on the current President of the United States (Alan Alda), who has just arrived. The President defends his own belief that the future of the children is more important than war, which has caused major decline in his approval rating. After the conference, he expresses to confidantes General Dick Panzer (Rip Torn) and National Security Advisor Stuart Smiley (Kevin Pollak) his discontent about not having an enemy to engage in war. An attempted negotiation with Russian President Vladimir Kruschkin (Richard E. Council) to start a new cold war with Russia fails, and the President's suggestion of a war on international terrorism is deemed too absurd.

Michael Makeshift (Jason Alexander) is a schnook who can't get over the fact his girlfriend dumped him. To make matters worse, his landlord is beginning to bug him for long-overdue rent. Things for Michael's brother Reggie (James Woods) are much better. He is planning to rob the credit union where his own mother (Bea Arthur) works. His new wife Valerie (Lolita Davidovitch) has no idea what Reggie is planning and is therefore puzzled when she awakes at Michael's apartment after Reggie left her there whilst she was drunk and unconscious. She also does not know that Reggie has paid Michael for the favor. Despite his well-laid plans, things go badly for Reggie when his henchmen mutiny and force him to reveal that the clueless Valerie carries the security codes they need to pull off the job in her suitcase, which in turn begins a merry chase.
