Scientists at a secret underground complex have found a way to travel to another dimension. Three dimension-travellers are the first to go through the gate - but are soon attacked by something that interrupts the communication with Earth. The sequel picks up on Christmas Eve some years after the first one, with Ricky Caldwell, the 18-year-old brother of the first film's killer, is now being held in a mental hospital, awaiting trial for a series of murders that he committed. While being interviewed by the psychiatrist Dr. Henry Bloom, Ricky tells the story of the murders his brother Billy committed throughout a series of several flashbacks used footage from the original film, as well as some new shots inserted in the flashbacks to make Ricky appear in more of Billy's original story.

In 1971, on a visit to his institutionalized grandfather, who warned 5-year-old Billy Chapman that Santa Claus punishes the naughty, his family happens to come across a man in a Santa Claus outfit seemingly having car trouble. The man - actually a criminal who has just used that disguise to rob a liquor store after he kills a man and escaped - pulls a gun and mercilessly kills Billy's father in front of him and his infant brother Ricky, then slits their mother's throat with a switch blade, leaving the children alive. Three years later, Billy and Ricky are celebrating Christmas in an orphanage run by Mother Superior, a strict disciplinarian, who persistently strikes children who misbehave and considers punishment for their wicked actions as a good thing. Sister Margaret seems to be the only one who sympathizes with the children, trying to get Billy to open up and play with the children, but they are constantly under Superior's scrutinizing eye and they regularly end up getting punished.

The mysterious owner of a New York costume store (Astaire) sells Santa suits to three different men. He later shows up in various roles to help the men change their lives. (chauffeur, policeman, jeweler, hot dog vendor, taxi driver, floor walker, and choral director) Bob Willis (Burghoff) is a math teacher who is madly in love with a young fashion model and prominent figure in the disco scene, Polly Primer (Buckman). Polly, however, is already engaged to marry wealthy and handsome Rod Sanborn (Greenan). He hopes to impress her by showing up in a santa suit, but withdraws when he learns of Rod's marriage proposal to her. Polly is not sure to marry Rod and hints to Bob that she longs for being swept away by another guy, but Bob is too shy to act on it. Sonny Hooper (Burt Reynolds), known as "Hollywood's Greatest Stuntman," is Adam West's stunt double on the action film The Spy Who Laughed at Danger. Hooper's on-set antics and wisecracks are a trial for egotistical director Roger Deal (Robert Klein), and even more so for Roger's bossy, obnoxious (but cowardly) assistant Tony (Alfie Wise), who gets Hooper in trouble with the Humane Society over a stunt involving a dog. A psychopathic bomber (Timothy Bottoms, credited only as "Young Man" and never referred to by any name in the film) sneaks into Ocean View Amusement Park and places a small radio-controlled bomb on the tracks of the park's wooden roller coaster, The Rocket. The bomb detonates, the ride derails, and several riders are killed. Ride inspector Harry Calder (George Segal) is called to the park to investigate what initially appears to have been an accident. Calder determines that there was an unauthorized man on the track, thus eliminating structural problems as the cause of the crash.
