Retired school teacher and divorcee John Gustafson (Lemmon) and former TV repairman and widower Max Goldman (Matthau), are former childhood friends and longtime next-door neighbors in Wabasha, Minnesota. Their rivalry began decades earlier when John had "stolen" Max's high school sweetheart, May, with whom John went on to marry and have two children: daughter Melanie (Daryl Hannah), who is mother to his granddaughter Allie and who is separated from her husband Mike (Christopher McDonald), and son Brian, who was killed in the Vietnam War. Max went on to marry a woman named Amy and have one child: son Jacob (Kevin Pollak), who is a Wabasha politician who is running for (and eventually becomes) mayor of the town. Although John and Max agree that Amy was the best person for him in the end, and that John was unhappily married to May, Max still manages to harbor the grudge.

In 1890, all of New York City is excited because widowed, brassy Dolly Levi is in town ("Call On Dolly"). Dolly makes a living through matchmaking and numerous sidelines ("Just Leave Everything to Me"). She is currently seeking a wife for grumpy Horace Vandergelder, the well-known "half-a-millionaire", but it becomes clear that Dolly intends to marry Horace herself. Dolly travels to Yonkers, New York to visit Horace. Ambrose Kemper, a young artist, wants to marry Horace's weepy niece, Ermengarde, but Horace opposes this because Ambrose's vocation does not guarantee a steady living. Horace, who is the owner of Vandergelder's Hay and Feed, explains to his two clerks, Cornelius Hackl and Barnaby Tucker, that he is going to get married because "It Takes a Woman" to cheerfully do all the household chores. He plans to travel to New York City to propose to Irene Molloy, who owns a hat shop there. Dolly arrives in Yonkers and sends Horace ahead to the city. Before leaving he tells Cornelius and Barnaby to mind the store.

CBS cameraman Harry Hinkle (Jack Lemmon) gets injured when football player Luther "Boom Boom" Jackson (Ron Rich) runs into him while he is covering a Browns game at Cleveland Stadium. Harry's injuries are minor, but his conniving lawyer brother-in-law William H. "Whiplash Willie" Gingrich (Walter Matthau) convinces him to pretend that his leg and hand have been partially paralyzed. This way, they can receive a huge indemnity from the insurance company. Harry reluctantly goes along with the scheme because he is still in love with his ex-wife, Sandy (Judi West), and it might win her back. The insurance company suspects that the paralysis is a fake one, so a cat-and-mouse game starts between its investigator, Chester Purkey (Cliff Osmond), and the shyster Willie. Boom Boom takes very good care of Harry, who starts having second thoughts as he witnesses guilt taking its toll on Boom Boom. As he also sees that Sandy is back by his side strictly out of greed, Harry decides to reveal the truth, thereby ruining Willie's get-rich plans.
