After a series of murders in Los Angeles's gay community, heterosexual police Sgt. Benson (O'Neal) is assigned to go undercover as half of a gay couple with Officer Kerwin (Hurt), a Records Clerk. Kerwin naively believes that he is closeted although the entire Department knows about his sexual identity. The pair discover an earlier murder and learn that both victims appeared in the same gay magazine. Each had received a call from a hoarse-voiced man asking them to model for him, only to turn up dead soon after. Benson models for the magazine and is approached by the same hoarse-voiced man; but, when another model turns up dead, the man is cleared as a suspect.

In 1967, British spy Austin Powers (Mike Myers) attempts to assassinate his nemesis, Dr. Evil (also Mike Myers), in his own nightclub (the Electric Psychedelic Pussycat Swingers Club). Officer Frank Dooley (John Candy) of the LAPD is framed for the theft of a television set by two corrupt detectives (who Dooley had actually caught robbing an appliance store). He is dismissed from the force, but escapes criminal punishment at his day in court. The next case in the courtroom features hapless defense attorney Norman Kane (Eugene Levy) attempting to defend a Charles Manson-type white supremacist leader named Lawrence Lupik (Glenn Withrow), who threatens him with death should Kane fail to keep him out of prison. The local auto plant in fictional Hadleyville, Pennsylvania, which supplied most of the town's jobs, has been closed for nine months. The former foreman Hunt Stevenson (Michael Keaton) goes to Tokyo to try to convince the Assan Motors Corporation to reopen the plant. The Japanese company agrees and, upon their arrival in the U.S., they take advantage of the desperate work force to institute many changes. The workers are not permitted a union, are paid lower wages, are moved around within the factory so that each worker learns every job, and are held to seemingly impossible standards of efficiency and quality. Adding to the strain in the relationship, the Americans find humor in the demand that they do calisthenics as a group each morning and that the Japanese executives eat their lunches with chopsticks and bathe together in the river near the factory. The workers also display a poor work ethic and lackadaisical attitude toward quality control.

In 1986, Harry Dunne (Derek Richardson) finally gets his chance to go to regular school. At the same time, Lloyd Christmas (Eric Christian Olsen) has been adopted and exchanged several times until he is finally accepted by the school janitor, Ray (Luis Guzmán). Harry bumps into Lloyd on the way to school, in search for a treasure his mother (Mimi Rogers) asked him to find, and as if it were destiny, the two instantly became the best of friends. Lloyd introduces Harry to his "friend", Turk (Elden Henson), the school bully whose main function in life appears to be making Lloyd's life miserable. After putting Lloyd in a trash can, he hoists the two friends up a flagpole. Meanwhile, the corrupt Principal Collins (Eugene Levy) is searching for a way to get a large amount of money to get a condominium in Waikiki, Hawaii for him and his girlfriend, Ms. Heller (Cheri Oteri), the school's cafeteria lady. Seeing Harry and Lloyd getting hoisted on a flagpole, Principal Collins establishes a fake "special needs" class to swindle $100,000 from a former Special Needs student named Richard Moffit. Obviously, Harry and Lloyd are more than thrilled to help, unaware of the real reason, and thus find themselves signing up people who are "special" for the class. These include a reluctant Turk; a teen named Toby (Josh Braaten) who broke his leg and arm in a skateboarding accident—and whom Lloyd believes is a "little crippled boy"; Toby's gorgeous girlfriend, Terri (Teal Redmann); geeky Lewis (Shia LaBeouf), whom Harry and Lloyd believe is a centaur after seeing him half-dressed in his horse mascot uniform; Cindy (Michelle Krusiec), also known as "Ching-Chong," a Chinese exchange student who later becomes Turk's girlfriend; and Carl (William Lee Scott), a badly injured football player obsessed with his sport. Ms. Heller becomes the teacher of the fake class and holds it in Ray's tool shed.

Xavier Quinn (Denzel Washington) is the chief of police on a small, unnamed Caribbean island (the novel was set on the fictional island of St. Caro).
