King Triton and his wife, Queen Athena, rule over the underwater kingdom of Atlantica, which is filled with music and laughter. They have seven young daughters, the youngest of whom is Ariel. The merfolk are shown relaxing in a lagoon above water, and Triton gives Athena a music box. Suddenly, a pirate ship approaches. Everyone escapes except Athena, who is crushed by the ship when she tries to save the music box. Devastated by the death of his wife, Triton throws the music box away and bans music from the kingdom.

Peter (Levi Miller) is a young boy who is left as a baby on the steps of an orphanage in London by his mother Mary (Amanda Seyfried), an establishment under the care of Mother Barnabas (Kathy Burke). Several years later, during World War II,The Cold War, upon learning that she is hoarding food for herself, Peter and his best friend Nibs try to steal it to distribute amongst themselves and the other orphans but they get caught. In the 1830s, in the small Danish town of Odense, cobbler Hans Christian Andersen spends his day spinning fairy tales for the village children, teaching them lessons about pride, humility, love and growing up through his fanciful characters. One day, the stern schoolmaster, who believes Hans is wasting his pupils' precious time, implores the Burgomaster and councilmen to curtail the cobbler's habit of distracting the students with his storytelling, but even the adult citizens easily become a rapt audience for Hans' fables. Hans finally agrees to stop distracting the children and returns to his shop, where his teenage assistant, the orphan Peter, begs him to stop causing trouble. However, later that day Hans is drawn back to the schoolhouse to see the children. As he hears the schoolchildren drone mathematical phrases, he compares an inchworm's myopic measuring of beautiful blossoms to the schoolmaster's blindness to beauty and creativity. On yet another day, when the children do not arrive at the sound of the school bell, the schoolmaster deduces that Hans is again distracting his pupils. When the schoolmaster then demands that the Burgomaster and the councilmen choose between him and the cobbler, they decide that Hans must leave Odense. Peter, who has witnessed the verdict, returns to the shop and secretly tries to save his friend from the shame of being exiled by eagerly suggesting Hans travel to Copenhagen. After much prodding, Peter succeeds in convincing Hans to leave that afternoon by reminding him that he will be the envy of the town for having been the first to visit the famous city. Soon after Hans begins his journey, Peter joins him on the trail, bringing all the shop's tools to start their business anew.

Jack Carlisle is a disillusioned 13-year-old boy. His mother is always away at work since his father left. He decides to run away, as he feels his mom won't miss him. As he is ready to leave, his nanny convinces him to read a 'magic book' that belongs to her. The book is about a pirate adventure on Magic Island. As Jack reads the book, he is sucked into the world and goes on numerous adventures with Prince Morgan, while fleeing the evil Blackbeard the Pirate. He is even saved by Lily, a beautiful mermaid, whom he falls in love with. Lily is given the power to turn into a human and accompanies Jack on his adventure. Along the way, Jack encounters sand sharks, a tree that grows the favorite food of the person who climbs it, and a cursed temple full of treasure. Jack also uses items he brought along with him in his "magic" bag to stop the pirates. Eventually Jack is able to return home. He wakes up to his loving mother, and finds that his jeans are now torn and frayed and the flag on Prince Morgan's ship has transformed into his bag—signs that his adventure may have actually happened.

L'histoire se déroule quatre ans après le film. Allen Bauer et sa femme Madison (une sirène) vivent sur île déserte méconnue. Allen s'ennuie : Freddie, son frère et la vie new-yorkaise lui manquent. Madison a un pouvoir hydrokinétique qui lui permet de voir et de communiquer à distance en traçant un cercle à la surface de l'eau. Consciente de la tristesse d'Allen, elle lui montre ce qui se passe à New-York. Allen réalise alors que l'entreprise familiale qu'il a laissée à son frère est en fâcheuse posture. Il décide alors de retourner à la civilisation (ce qui contredit la fin du film de 1984, où l'on apprenait que si Allen choisissait la mer, il ne pourrait jamais revenir).
