The demonic serial killer Gingerdead Man seeks revenge against Sarah Leigh (Robin Sydney) for causing him to live his life in the body of a gingerbread man. Ozu, the villain from the previous film, walks down a dark alley only to be stopped by Kommandant Moebius, the Nazi general. Ozu offers him the puppet Tunneler, in exchange for her freedom. Moebius gladly takes the prize, which immediately kills SS Soldier #1. Moebius "sets her free" by shooting her in the head. While this takes place, the puppet Blade watches from the shadows. The next morning, Danny and Beth are recovering at Danny's house. Danny tells the rest of the puppets that he couldn't revive Ninja, but they will get back Tunneler. Blade appears and informs them of Ozu's death and Tunneler's capture by the Nazis. Danny and Beth respond to a knock at the door only to be grabbed by mysterious men in suits. Meanwhile, in a secret lab in Chinatown, Docter Freuhoffer, a German doctor with a fixation on dolls, is working for Moebius to develop a machine that can reanimate the dead. The seductive Uschi, a Nazi, tries to motivate the doctor only to be interrupted by Moebius. He demands a demonstration of the machine. He brings in a Japanese man and slits his throat. The machine makes him walk for a moment only for him to decay and fall down. Freuhoffer promises to fix the machine. Moebius reminds him that if he doesn't, his daughter will be killed. He then presents him with Tunneler to study.

Jack Carlisle is a disillusioned 13-year-old boy. His mother is always away at work since his father left. He decides to run away, as he feels his mom won't miss him. As he is ready to leave, his nanny convinces him to read a 'magic book' that belongs to her. The book is about a pirate adventure on Magic Island. As Jack reads the book, he is sucked into the world and goes on numerous adventures with Prince Morgan, while fleeing the evil Blackbeard the Pirate. He is even saved by Lily, a beautiful mermaid, whom he falls in love with. Lily is given the power to turn into a human and accompanies Jack on his adventure. Along the way, Jack encounters sand sharks, a tree that grows the favorite food of the person who climbs it, and a cursed temple full of treasure. Jack also uses items he brought along with him in his "magic" bag to stop the pirates. Eventually Jack is able to return home. He wakes up to his loving mother, and finds that his jeans are now torn and frayed and the flag on Prince Morgan's ship has transformed into his bag—signs that his adventure may have actually happened.

In his hidden laboratory deep in Russia, Dr. Karl Zimmer (Symonds) has invented the Mandroid, a humanoid robot which follows the motions of a man in a special control suit. By 2041, North America has been ravaged by "the great toxic gas scare of 1993": large swaths of land have been turned into inhospitable desert, where bands of raiders called "Centros" attack transports. The former United States have been assimilated into a Western bloc called the North Hemi. The opposing Eastern bloc is known as the Eastern Alliance, and the North Hemi is planning to salvage its economy by manufacturing defense robots called "mini-megs" for the Eastern Alliance. These robots would be smaller offshoots of giant "mega-robots", once ubiquitous in warfare but now reduced to a single specimen, the MRAS-2 (which looks like a mechanized scorpion).

In a Waco, Texas diner called Cadillac Jack's, crazed killer Millard Findlemeyer (Gary Busey) opens fire on the Leigh family, killing Jeremy (James Snyder) and James (Newell Alexander), but leaving Sarah (Robin Sydney) and her mother, Betty (Margaret Blye), alive. Findlemeyer is arrested and sentenced to die in the electric chair, due in part to Sarah's testimony. After the execution, Findlemeyer is cremated and his ashes are sent to his mother (E. Dee Biddlecome), a witch who mixes the ashes with a gingerbread spice mix.

The film begins in a deserted snowy desert where an Old Hag living in a dusty shack being paid a prize by the Bailiff for conjuring up Killjoy. Upon being summoned, Bailiff appears and chokes Killjoy out, who wakes up in an electric chair and is tortured while being asked if he pleads innocent or guilty. Meanwhile on Earth, it's been three years since the events of the previous film, and Sandie is still locked up in the Essex County Mental Asylum and is still questioned by Detective Grimley and Detective Ericson about the missing bodies of Zilla, the Professor, Rojer and Erica. She only responds with laughter, and Dr. Simmons informs the detectives that her brain is always in the stage of laughter, and cannot figure out what is causing her to do this, but from the evidence in the Professor's house, and his relationship with Michael from the first film, Detective Ericson believes that the legend of Killjoy might be real after all. Meanwhile, the Bailiff takes Killjoy into an elevator down to Hell, where the courtroom is under Beelzebub's control. Killjoy is on trial for the crime of being too soft and not scary, as he let his last victim, Sandie, escaped from his realm. The accuser is Jezabeth, the Devil's Advocate, who was once in a relationship with Killjoy a while ago before dumping her.
