Virgil Travis is a wealthy, soulless psychopath who lives in seclusion in his mansion home with his dwarf butler and maniac right-hand man. Tortured and forcibly mutated as a child by a woman who put him through body transforming procedures, Virgil has an abnormally sized head. Basking in the suffering, degradation, pain, and death of others, Virgil has already killed, and kidnapped a female rock group that he keeps imprisoned in his basement to help satisfy his constant need for perverse amusement. Never satisfied, though, Virgil decides that he will once again try to fill the emptiness that exists within him, and so creates a trio of deformed, living dolls to systematically murder any and all people who have ever wronged him. What Virgil doesn't anticipate, though, is meeting his match and finding love, both of which come in the form of a woman who is even more evil and twisted than he is.

The movie begins in 1944, Switzerland, taking place after the events of Puppet Master III: Toulon's Revenge. (In contrast to Puppet Master 1 establishing that Toulon committed suicide in 1939, and should've been 1938.) Toulon and his little friends are still on the run, and decide to hide in the Kolewige, an inn that's 4 miles from the Swiss border. Blade finds the wooden head of an old puppet named Cyclops in their trunk, and when Toulon sees it, he then tells his puppets the adventures with the woman he loves, and his retro puppets, starting in Cairo, Egypt, in 1902.

In July 1890, Pinocchio and his friend Lampwick skip school to go to a carnival. While there, they watch a presentation by the carnival's leader, Madame Flambeau. She gives a man with one shorter leg some of her Elixir, and his leg grows to the length of the other one. The carnival's dwarf then leads Pinocchio and Lampwick to "The Hall of Freaks", a place with a clown that washes his face, an albino who can blow fire from his mouth, a large fish tank that have fish with human faces, a woman with a beard, and a fairy called "Blue" who only Pinocchio can see. They then return to Pinocchio's house and find his father Geppetto, who is very sick. Pinocchio and Lampwick then return to the carnival to each buy some of Madame Flambeau's Elixir. Felinet and Volpe, a human-cat and human-fox respectively, lead them to Madame Flambeau. They don't have enough money for the Elixir, so they agree to work for her in the carnival. Lampwick drinks his Elixir and returns home, and Pinocchio gives his Elixir to Geppetto.

Shortly after the events of the previous film, Tiffany (Jennifer Tilly), a former girlfriend and accomplice of serial killer Charles Lee Ray (voice of Brad Dourif), acquires the remains of Chucky from a police evidence locker after bribing and then murdering a police officer with access to the locker. Assuming that Ray's soul still inhabits the doll, Tiffany takes it back to her place. The film begins with GloboTech Industries acquiring the Heartland Toy Company. CEO Gil Mars tells remaining toy designers Larry Benson and Irwin Wayfair to develop actual live-action toys capable of "playing back". Mars selects Larry's action figures, the Commando Elite, for the project and Irwin's educational toys, the Gorgonites, for their enemies. After Mars sees a commercial showing the toys doing activities they are incapable of doing, he accuses them of false advertising, saying Globotech delivers on what it promises. Mars then orders Benson to have the toys on the shelves in three months acting just as they do in the commercial or get fired. Faced with such a tight deadline, Benson forgoes safety testing, then uses Irwin's password and chooses GloboTech's overly powerful, X1000 intelligent AI munitions microprocessor integrated circuit to control the toys.

The film begins at The House of Marvels, a doll museum, with Andre Toulon's puppets in a cage, watching their current master, a man named Dr. Magrew (George Peck), stuffing something into a crate. Before leaving, he promises the puppets that things will be different next time. He drives into the woods, where he puts down the crate and douses it with gasoline, then sets it on fire. From inside the crate, faint screaming can be heard. The next morning, Dr. Magrew's daughter, Jane (Emily Harrison), has just returned home from college. She asks her father about Matt, his assistant. Her father tells her that Matt left, since his father was ill. He and Jane decide to drive into town to take their minds off things. Robert "Tank" Winsley (Josh Green), a very tall but meek young man, works at the gas station in town. He passes his time by carving small wooden statues. He is frequently harassed by bully Joey Carp (Michael D. Guerin). Jane and Dr. Magrew arrive and tell Joey to get lost. Jane finds one of the statues that Robert was carving and complements him on it, then shows it to her father. Dr. Magrew introduces himself and Jane to Robert, and offers Robert a job helping him with the Marvel show. Robert accepts and they drive back to the house.

Mister Geppetto (Martin Landau) is an earnest woodcutter. Years ago, he carved the image of his heart into a pine tree for his secret love Leona (Geneviève Bujold), but lightning hit the pine tree. A few years later, Geppetto finds the pine tree again, but it splits in half and rolls down the bank, landing at his feet. Geppetto is intrigued upon his discovery and takes the log home. He discovers that the pine log refuses to be burned, and so he decides to carve the new puppet with it. His puppet named Pinocchio (Jonathan Taylor Thomas) is soon mysteriously animated by a somewhat sentient force after his creation. Pinocchio approaches the woodcutter, initially alarming him. After a chase throughout the town, Geppetto finally finds Pinocchio and starts teaching him about how to behave. While wandering through town, Pinocchio becomes involved with two thieves Volpe and Felinet (Rob Schneider and Bebe Neuwirth) who attempt to flatter Pinocchio. Geppetto comes to the rescue by getting Pinocchio away from Volpe and Felinet and warns Pinocchio to mix with the right people. Volpe and Felinet go to the puppet master Lorenzini (Udo Kier) who owns a luxurious puppet theatre. Felinet tells him about Pinocchio, and Lorenzini appears interested, so he visits Geppetto that afternoon to barter for Pinocchio. However, although Pinocchio is somewhat taken to Lorenzini, Geppetto refuses to sell Pinocchio and instead sells some of his own marionettes.

Along the way, Howard meets Myron Larabee (Sinbad), a postal worker dad with a rival ambition, and the two soon become bitter competitors in their race for the action figure. During his search, Howard repeatedly runs into Officer Alexander Hummell (Robert Conrad), a police officer who had earlier pulled him over for a traffic violation. After several failed attempts to find the toy in a store, Howard attempts to buy a Turbo-Man from a Mall of America Santa (James Belushi) who is actually the leader of a band of counterfeit toy makers. When he accuses the Santa of undermining the values of Christmas, Howard ends up in a brawl with the gang. He narrowly escapes when the police raid their warehouse and gets out by posing as an undercover detective.

Despite the evidence presented by the district attorney (Larry Cedar), Jennifer Garrick (Rosalind Allen), the lawyer defending Vincent Gotto (Lewis Van Bergen), an accused child murderer on death row, believes her client is not guilty, and is hiding the identity of the real killer. A fellow attorney in her office (Ron Canada) explains the presence of a large Pinocchio doll sitting in her chair as belatedly delivered evidence which she had earlier requisitioned (the doll had been buried by her client in his son's grave). Intending to examine it in the hope of finding a clue which might prevent his execution, she brings it home and her emotionally fragile daughter Zoe (Brittany Alyse Smith) mistakes it for a birthday gift. She develops a relationship with the puppet and becomes unbalanced to an even greater degree.
